There are so many possibilities to how NiGHTS could have come to be from a persons mind. Did the creator go to the circus and see clowns? Did they actually dream it up?
FYI: I believe Naoto Oshima created NiGHT's character design as well as Sonic's.

Where could the inspiration for NiGHTS have come from?

I might be saying something really stupid in here, but I think I once read that the creator first thought of the idea of NiGHTS game when flying on some airplane... He wanted to pass that feeling of flying into a game, thus leading to the famous NiGHTS game.
About the dream world idea, that might be also related with the power of flight that NiGHTS has. Afterall, it isn't hard to question how can a dream creature fly in a dream...
That assuming that I'm not just saying crap in here. o.o

That was Naka who thought of that, Dark Night. He had been crazy-madly in love with the idea of making a game that involved some form of flying. He took the idea from Knuckles' flight model and the airplane he was on.
As far as the actual character 'NiGHTS' goes, Ohshima saw NiGHTS in a dream. That's where inspiration for the design came from.
And then Naka and Ohshima put those idea's together and BOOM!, a cult classic was born.
